SEC NEWS DIGEST Issue 2002-113 June 12, 2002 ENFORCEMENT PROCEEDINGS IN THE MATTER OF DEPRINCE, RACE & ZOLLO, INC., AND JOHN RACE On June 12, the Commission instituted and simultaneously settled cease-and-desist proceedings against DePrince, Race & Zollo, Inc. (DRZ or DePrince) and one of its principals, John D. Race (Race). The proceedings against DePrince are based on its failure to establish, maintain and enforce written policies and procedures reasonably designed to prevent the misuse of material nonpublic information, as well as its violations of the books and records provisions of the Investment Advisers Act of 1940 (Advisers Act). The proceedings also charge Race with causing DePrince's books and records violations. DePrince and Race consented to the entry of a cease-and-desist order (Order) against them without admitting or denying the Commission's allegations, and DePrince has agreed to certain undertakings designed to review its internal procedures. DRZ is an investment adviser that provides investment advisory services on a discretionary basis to approximately 50 institutional clients, most of whom are pension and profit sharing plans and trusts. Currently, DRZ manages about $1.9 billion in client assets. The Commission's Order finds that in October 2000, Race joined the board of directors of a company (Company A) whose stock Race had purchased for himself and in the accounts of several of DRZ's advisory clients. The Order further finds that after Race joined Company A's board, DRZ failed to meet the requirements of Section 204A of the Advisers Act, which requires investment advisers to establish, maintain and enforce written policies and procedures reasonably designed, taking into consideration the nature of their business, to prevent the misuse of material nonpublic information by the adviser or any person associated with it. The Order further finds that although Race and DRZ generally orally disclosed Race's board membership to DRZ's clients who owned Company A stock, DRZ did not amend its Form ADV to reflect that DRZ recommends to clients that they buy or sell securities or investment products in which DRZ or a related person has some financial interest. Further, DRZ did not describe in Schedule F to its Form ADV any procedures that DRZ had established to address the possible conflicts of interest that Race's membership on Company A's board or ownership of Company A's stock might present until September 2001. The Order finds that Race has signed all of DRZ's filings with the Commission since October 10, 2000. Based upon this conduct, the Commission ordered DePrince to cease and desist from committing or causing any violation and any future violations of Sections 204 and 204A of the Advisers Act and Rule 204-1 thereunder, and ordered Race to cease and desist from causing any violations and any future violations of Section 204 of the Advisers Act and Rule 204-1 thereunder. In addition, DePrince was ordered to comply with undertakings to retain an independent consultant to conduct a comprehensive review of DePrince's policies and procedures relating to Section 204A of the Advisers Act. The Commission considered remedial acts promptly undertaken by DRZ and Race, and the cooperation afforded by them to the Commission staff, in determining to accept DRZ's and Race's settlement offers. (Rel. IA-2035; File No. 3-10798) JUDGMENTS ENTERED AGAINST FIVE DEFENDANTS IN FINANCIAL FRAUD CASE CONCERNING APPONLINE.COM, INC. The Commission announced that on May 21, 2002, the Honorable Denis R. Hurley of the United States District Court for the Eastern District of New York entered partial final judgments with respect to five defendants named in the Commission's action alleging financial reporting fraud involving AppOnline.com, Inc. (AppOnline), a now bankrupt Melville, New York mortgage bank. The Court entered partial judgments against defendants Paul Skulsky, Jeffrey Skulsky, Edward Capuano (Capuano), Cindy Eisele (Eisele) and Joseph Casuccio (Casuccio), all of whom consented to the entry of the judgments, without admitting or denying the allegations in the Commission's complaint. The judgments permanently enjoin Paul Skulsky, Jeffrey Skulsky, Capuano, Eisele, and Casuccio from further violations of Section 17(a) of the Securities Act of 1933, and Sections 10(b), 13(a), 13(b), 13(b)(5) of the Securities Exchange Act of 1934, and Rules 10b-5, 12b-20, 13a-1, 13b2-1, and 13a-13 thereunder. In addition, the judgments bar Paul Skulsky, Jeffrey Skulsky, and Capuano from acting as an officer or director of a public company. Paul Skulsky, Jeffrey Skulsky, Capuano, Eisele and Casuccio have all entered guilty pleas to various criminal charges arising out of the same conduct identified in the Commission's complaint. Additional relief sought in the Commission's complaint is deferred until completion of the criminal proceedings now pending against these defendants in the United States District Court for the Eastern District of New York. The Commission's complaint, filed on March 12, 2002, alleges that, from May 1997 through June 2000, AppOnline engaged in two simultaneous schemes to defraud AppOnline's public investors. First, AppOnline diverted at least $60 million AppOnline's lenders had advanced to fund specific mortgage loans and used those funds to pay AppOnline's operating expenses. To conceal the misappropriation, AppOnline prepared false and misleading financial reports that were filed with the Commission. Second, AppOnline manipulated the public market for its stock by paying bribes in exchange for three brokerage firms recommending the purchase of AppOnline stock to their retail customers. The Commission's complaint alleges that Paul Skulsky (a former de facto officer and control person of AppOnline), Jeffrey Skulsky (AppOnline's former president and a director), Capuano (AppOnline's former Chief Executive Officer), Eisele (AppOnline's former Chief Financial Officer) and Casuccio (the audit partner for the audit of AppOnline's December 31, 1997 and 1998 financial statements) participated in AppOnline's financial reporting fraud. The Commission continues to prosecute the litigation against the remaining defendants. [SEC v. Paul Skulsky, et al., No. CV-02-1524 (EDNY) (DRH)] (LR-17558) SEC CHARGES FORMER IMCLONE CEO SAMUEL WAKSAL WITH ILLEGAL INSIDER TRADING The Commission today filed charges against Samuel Waksal, the former CEO of ImClone Systems Inc., for illegal insider trading. In its complaint, the Commission charges that Waksal received disappointing news late last December that the U.S. Food and Drug Administration would soon issue a decision rejecting for review ImClone's pending application to market its cancer treatment drug, Erbitux. The SEC further charges that Waksal told this negative information to certain family members who sold ImClone stock before the news became public and that Waksal himself tried to sell shares of ImClone before the news became public. In its lawsuit, filed in federal court in Manhattan, the Commission seeks an order requiring that Waksal disgorge the several million dollars in losses avoided by those family members he tipped, and that he pay civil penalties and prejudgment interest. It also seeks an order permanently enjoining Waksal from violating the securities laws, and barring him from acting as an officer or director of a public company. Specifically, the Commission's complaint alleges as follows. * On the evening of Dec. 26, 2001, Waksal learned that on Dec. 28, 2001, the FDA would issue a Refusal to File (RTF) letter to ImClone rejecting consideration of its Biologics Licensing Application for Erbitux. * The same evening and early the next morning, Waksal called certain family members to alert them that ImClone would be receiving this bad news. * As soon as the market opened the next morning, Dec. 27, these family members sold more than $9 million of ImClone stock. In total they sold more than $10 million of ImClone stock over the next two days. * Also starting that evening, Dec. 26, and through Dec. 28, Waksal himself tried to sell 79,797 shares of ImClone stock worth nearly $5 million. He was unable to do so only because two different broker-dealers would not execute the orders. * As expected, the FDA faxed ImClone the RTF letter at about 4 p.m. on Dec. 28, 2001. At 6 p.m. that day, ImClone publicly announced the FDA decision. By the close of trading on Dec. 31, the next trading day, ImClone's stock price had dropped 16%, from $55.25 to $46.46. * By selling before the announcement that ImClone had received an RTF letter from the FDA, Waksal family members avoided losses of several million dollars. The Commission's complaint alleges that based on this conduct, Waksal violated Section 17(a) of the Securities Act of 1933 and Section 10(b) of the Securities Exchange Act of 1934 and Rule 10b-5 thereunder. The Commission's investigation is ongoing. The Commission acknowledges the assistance of the U.S. Attorney's Office for the Southern District of New York in the investigation of this matter. [SEC v. Waksal, 02-CIV-4407 (NB) (SDNY)] (LR-17559; Press Rel. 2002-87) SELF-REGULATORY ORGANIZATIONS IMMEDIATE EFFECTIVENESS OF PROPOSED RULE CHANGES A proposed rule change filed by the Chicago Board Options Exchange relating to a reduction of the fees charged to public customers for transactions in the CBOE Mini-NDX Index (MNXT) Options (SR-CBOE-2002-28) has become effective under Section 19(b)(3)(A) of the Securities Exchange Act of 1934. Publication of the proposal is expected in the Federal Register during the week of June 10.
