SEC NEWS DIGEST Issue 2005-120 June 23, 2005 COMMISSION ANNOUNCEMENTS OFFICE OF THE CHIEF ACCOUNTANT SELECTS TWO PROFESSIONAL ACCOUNTING FELLOWS The Securities and Exchange Commission's Office of the Chief Accountant has selected two professional accounting fellows for two-year terms: * Michael G. Gaynor, formerly a senior manager in KPMG LLP’s Department of Professional Practice based in New York, N.Y., beginning in June 2005; and * Joseph D. McGrath, currently a senior manager in Ernst & Young LLP's North Central Area Professional Practice Group based in Cleveland, Ohio, beginning in July 2005. Gaynor and McGrath will join the current professional accounting fellows – Shan L. Benedict, Jennifer M. Burns, Mark A. Northan, Brian K. Roberson, and Pamela R. Schlosser. The Office of the Chief Accountant previously announced the selection of Timothy S. Kviz and Joseph B. Ucuzoglu as professional accounting fellows for two-year terms beginning in June 2005. At the Commission, the newly selected professional accounting fellows will be involved in the study and development of rule proposals under the federal securities laws, liaison with the professional accounting and auditing standards-setting bodies, and consult with registrants on accounting and reporting matters. “I look forward to working with Mike and Joe as we address the many challenging issues on our agenda. Nicolaisen, SEC Chief Accountant. (Press Rel. 2005-92) ENFORCEMENT PROCEEDINGS RICHARD MARKS OF MOTORCAR PARTS SENTENCED TO PRISON On June 17, the Honorable A. Howard Matz, U.S. District Judge for the Central District of California, sentenced Richard Marks to nine months in federal prison, nine months home detention, and a $50,000 fine. Previously, the Commission and the United States Attorney’s Office for the Central District of California filed civil and criminal charges, respectively, against Marks, the former president of Motorcar Parts & Accessories, Inc., a Southern California manufacturer of auto parts. The Commission’s civil complaint and the Justice Department’s criminal action, filed in December 2003, alleged that Marks engaged in fraudulent accounting practices and falsified Motorcar’s books and records, thereby causing it to issue false and misleading financial information to the investing public in its 1997 and 1998 Forms 10-K filed with the SEC. At that time, Marks agreed to plead guilty to a two-count information and, in settlement of the Commission’s action, to pay over $1.2 million and to be barred from serving as an officer or director of a public company. Cal.)] (LR- 19277) COURT AWARDS SEC OVER $200,000 IN MONTANA OFFERING VIOLATION The Commission announced that on June 15 the U.S. District Court for the District of Montana entered a Final Judgment against Montana residents Ronald N. Pellett and Penny A. Sperry and Xion, Inc., a shell company owned by Pellett. The Court ordered them to pay over $240,000 in disgorgement, prejudgment interest and penalties. On Feb. 26, 2002, the Commission charged Victor Industries, Inc., a Missoula, Montana company, Pellett, Sperry and Xion in a offering scheme that enabled Pellett and Sperry to obtain nearly 20 million shares of Victor stock without paying for the stock or complying with the federal securities registration laws. After acquiring control of the stock, Pellett and Sperry issued a series of optimistic press releases touting Victor’s products. They then took advantage of the rising stock price to sell the stock through Xion at a profit. Subsequent purchasers, lacking the basis for making an informed investment decision, paid high prices for their Victor stock only to see the market price drop sharply not long after their purchases. Simultaneous with the filing of the Commission’s complaint, Victor, Pellett, Sperry and Xion, without admitting or denying the allegations in the complaint, consented to a court order enjoining them from future violations of the registration provisions of the federal securities laws. In addition, Pellett, Sperry and Xion agreed to disgorge the proceeds of their illegal stock sales and pay civil penalties in amounts to be determined by the court. The Final Judgment against Pellett, Sperry and Xion followed grant of the Commission’s motion for summary judgment to establish the amount of disgorgement and penalties. The Final Judgment orders Pellett, Sperry and Xion to disgorge their ill- gotten gains of $132,745 plus prejudgment interest of $9,580. Pellett also was ordered to pay a $50,000 penalty. Sperry and Xion each were ordered to pay a $25,000 penalty. In addition to the disgorgement and penalties, the Final Judgment permanently enjoins Pellett, Sperry and Xion from future violations of Sections 5(a) and 5(c) of the Securities Act of 1933, which prohibits the unregistered offer and sale of securities. Mt.)] (LR-19278) FINAL JUDGMENTS ENTERED IMPOSING PERMANENT INJUNCTIONS AGAINST SCHICK TECHNOLOGIES, INC., DAVID SCHICK AND FRED LEVINE, AND ALSO IMPOSING CIVIL PENALTIES AND OTHER RELIEF AGAINST THE INDIVIDUAL DEFENDANTS The Commission announced today that on June 21 the U.S. District Court for the Eastern District of New York entered final judgments against defendants Schick Technologies, Inc. (STI), David B. Schick and Fred Levine, fully resolving the litigation against all three defendants. Schick and Levine, without admitting or denying the allegations of the Commission’s complaint, consented to final judgments that permanently enjoined them from violating, or aiding and abetting violations of, Sections 10(b) and 13(b)(5) of the Securities Exchange Act of 1934 and Rules 10b-5, 13b2-1 and 13b2-2 thereunder, and against aiding and abetting violations of Sections 13(a), 13(b)(2)(A) and 13(b)(2)(B) of the Exchange Act and Rules 12b-20, 13a-1 and 13a-13 thereunder. Schick and Levine further consented to permanent bars from serving as officers or directors of any issuer of public securities. The final judgment against Schick requires that he pay a civil penalty of $330,000 and the final judgment against Levine requires that he pay a total monetary award of $250,000, comprised of disgorgement and interest totaling $71,000 and a civil penalty of $179,000. STI, without admitting or denying the allegations of the complaint, consented to a final judgment permanently enjoining it from violating Sections 13(a), 13(b)(2)(A) and 13(b)(2)(B) of the Exchange Act and Rules 12b-20, 13a-1 and 13a-13 thereunder. The Commission’s complaint, filed on Nov. 14, 2003, alleged that STI improperly booked and reported revenue from sales practices including end of quarter shipments to warehouses, consignment sales and merchandise shipped to customers pursuant to two loaner programs where the customers accepted the product on a trial basis with no obligation to purchase the product. The Commission further alleged that the defendants failed to account properly for massive product returns and to establish sufficient sales return reserves. The fraud, which led to two restatements, caused STI to overstate materially its reported revenue for the June, September and December quarters of 1998. At the time of the fraud, Schick was STI’s CEO, President and Chairman, and made or controlled STI’s accounting decisions and practices. Levine, STI’s Vice President of Sales and Director, was in charge of all product sales. The complaint alleges that Schick and Levine knew of or recklessly disregarded the fraudulent practices and deception of Schick’s independent auditors, and were responsible for STI’s improper recording and reporting of the inflated revenue. Schick and Fred Levine, Civil Action No. CV- 03-5766-CBA (CBA) (E.D.N.Y.)] (LR-19279) FINAL JUDGMENT ENTERED AGAINST HEALTHSOUTH CORP., INCLUDING ANTI-FRAUD INJUNCTION, $100 MILLION PENALTY, CREATION OF INSPECTOR GENERAL REPORTING TO AUDIT COMMITTEE OF THE BOARD, AND OTHER RELIEF IN CONNECTION WITH THE HEALTHSOUTH CORP. ACCOUNTING FRAUD The Commission announced that on June 22, 2005, the Honorable Inge Prytz Johnson, U.S. District Judge for the Northern District of Alabama, entered a final judgment against HealthSouth Corporation enjoining it from violating the antifraud, reporting, books and records and internal control provisions of the federal securities laws. The judgment will also require HealthSouth to (i) pay a civil penalty of $100 million, with $12.5 million payable by Oct. 15, 2005, and additional payments of $12.5 million by April 15, 2006, $25 million by October 15, 2006, $25 million by April 15, 2007 and $25 million by Oct. 15, 2007; (ii) disgorge $100; (iii) pay the costs of any distribution of disgorgement and penalties to investors; (iv) retain a consultant to review its corporate governance practices; (v) retain a consultant to review its accounting controls, or as an alternative to an accounting consultant, provide to the Commission’s staff communications from HealthSouth’s auditors and others regarding its controls and report on its actions to correct deficiencies; (vi) appoint and provide staff for an Inspector General to report to the audit committee of HealthSouth’s board of directors; (vii) implement training programs for officers and employees involved in accounting and financial reporting and for senior operations executives at the corporate, division and subsidiary levels, to educate such officers and employees and prevent future violations of the securities laws; and (viii) continue to cooperate with the on-going government investigations. The Commission’s complaint, filed on March 19, 2003, and amended April 3, 3003, alleged that shortly after the company became public in 1986, the company began to artificially inflate its earnings to meet Wall Street analysts’ expectations and maintain the market price for HealthSouth’s stock and that since 1999, HealthSouth systematically overstated its earnings by at least $1.4 billion. HealthSouth, in consenting to the judgment, neither admitted nor denied the allegations of the complaint. HealthSouth provided substantial cooperation in connection with the investigation of this matter. The penalty amount will be distributed to defrauded investors pursuant to the Fair Funds provision of Sarbanes-Oxley. [SEC v. HealthSouth Corporation, et al., Civil Action No. CV-03-J-0615-S] (LR-19280; AAE Rel. 2263) FINAL JUDGMENTS ENTERED AGAINST SIMON HERSHON AND INTERBANK FUNDING CORPORATION The Commission announced that on June 9 the U.S. District Court for the Southern District of New York entered Final Judgments against defendants Simon A. Hershon (Hershon) and Interbank Funding Corporation (IBF). Hershon was ordered to pay disgorgement of his ill-gotten gains in the amount of $400,000 and a civil penalty in the amount of $500,000. IBF was enjoined from future violations of Section 17(a) of the Securities Act of 1933 (Securities Act) and Section 10(b) and Rule 10b-5 of the Securities Exchange Act of 1934 (Exchange Act). Both defendants consented to the entry of the final judgments without admitting or denying the allegations in the Commission Complaint. According to the Commission’s Complaint, which was filed on July 23, 2002, Hershon and three of his companies, defendants IBF, IBF Collateralized Finance Corporation (CFC) and IBF VI – Secured Lending Corporation (Fund VI), engaged in securities fraud in connection with the offer and sale of $189 million in debt securities between 1997 and 2002. In addition to the fraud, the Complaint alleged that CFC and Fund VI were operating unlawfully as unregistered investment companies in violation of the Investment Company Act of 1940 (ICA). Previously, on Nov. 26, 2002, the Court granted summary judgment on the Commission’s ICA claim against CFC and Fund VI. In addition, the Court rejected defendant Hershon’s motion to dismiss the claims of securities fraud. In a related administrative proceeding (File No. 3-11958), which was instituted on June 20, 2005, the Commission issued an Order Instituting Administrative and Cease-and-Desist Proceedings, Making Findings, and Imposing Remedial Sanctions and a Cease-and-Desist Order Pursuant to Section 8A of the Securities Act of 1933, Section 21C of the Securities Exchange Act of 1934, Section 203(f) of the Investment Advisers Act of 1940, and Section 9(b) of the Investment Company Act of 1940 (Order) against Hershon. Among other things, the Order (1) directs Hershon to cease and desist from committing or causing any violations, or committing or causing any future violations, of Section 17(a) of the Securities Act and Section 10(b) and Rule 10b-5 of the Exchange Act, (2) bars Hershon from serving or acting as an employee, officer, director, member of an advisory board, investment adviser or depositor of, or principal underwriter for, a registered investment company or affiliated person of such investment adviser, depositor, or principal underwriter, and (3) bars Hershon from association with any investment adviser, with the right to reapply for association after four years to the appropriate self-regulatory organization, or if there is none, to the Commission.
